Falling Prices, Sudden Growth, and a Downside Risk
January 21, 2020 (Fiscal Times) — The U.S. economy is starting 2020 with a series of major shifts. Falling prices are seen in the data after the December jobs report and in the outlook for prices in the coming months. This means that the Fed is acting with great caution and waiting for more evidence before tightening monetary policy. But what about when it does? What are the risks to the U.S. economy from a policy mistake?
The Fed has lowered interest rates several times this year. In September, it predicted that two interest rate rises are likely in 2020, the first in the last quarter of the year, the second about six weeks later. It started to raise rates in December after three interest-rate cuts in the year. It was not confident that it had seen enough improvement in the U.S. economic outlook to feel comfortable. Then the economy crashed.
The Federal Reserve Bank of New York staff forecast that the Federal Funds Rate would be between 1.25 and 1.50 percent by the end of 2020. Unfortunately, this forecast was based on employment growth in the first part of 2020, but it had low expectations for economic growth based on a fall in consumer spending, which in fact happened.
Prices and Output Still Slightly Down
In a recent press release, the Fed noted that inflation remains well below its target and says that prices are still starting to fall a bit. Output is also slightly below its previous forecast. Economic data indicates that manufacturing is robust but not growing much more. And third-quarter business inventories are still low, with the data indicating that they will fall more in the coming quarter than in the previous one.
The collapse in the stock market in early December was a big shock for all of us and the cause of big distortions in the financial market. That episode did not immediately translate into a decline in real economic activity. But it did have a side effect: It took down consumer confidence to the lowest level in 15 years. And on January 15, the Conference Board reported that consumer confidence in the U.S. was at its lowest level since the Great Recession.
The Fed’s unemployment rate forecast that the economy would generate about 280,000 jobs in 2020 was based on growth in the third quarter, which in turn was based on consumer spending. That outlook seems to have been wrong.
An estimate based on public data shows that there were almost
